Parabolic SAR Trading Strategy Guide
Parabolic SAR Trading Strategy Guide
The Parabolic SAR (Stop and Reverse) is a trend-following indicator developed by J. Welles Wilder. It places dots above or below the price, indicating the current trend direction and providing automatic trailing stop levels.
How Parabolic SAR Works
The indicator plots dots on the chart:
- Dots below price: Uptrend. The dots act as a trailing support level.
- Dots above price: Downtrend. The dots act as trailing resistance.
When price crosses the SAR dots, the indicator flips, signaling a potential trend reversal.
SAR Calculation
The SAR uses an acceleration factor (AF) that increases as the trend continues:
- Starting AF: 0.02
- Increment: 0.02
- Maximum AF: 0.20
As a trend persists, the dots accelerate toward price, creating a parabolic curve that eventually catches up with price, triggering a reversal signal.
Parabolic SAR Trading Strategies
Strategy 1: Basic SAR Trend Following
- Buy when SAR dots flip from above to below price
- Sell when SAR dots flip from below to above price
- This creates a stop-and-reverse system: always in a position
Strategy 2: SAR as Trailing Stop
Instead of using SAR for entries, use it only for exits:
- Enter based on another indicator (MACD crossover, breakout, etc.)
- Once in profit, use the SAR dot level as your trailing stop
- Exit when price hits the SAR dot
This is the most practical and popular use of Parabolic SAR.
Strategy 3: SAR + ADX Filter
- Only trade SAR signals when ADX > 25 (trending market)
- When ADX < 20, ignore SAR signals (ranging market produces whipsaws)
- This combination eliminates the biggest weakness of SAR
Strategy 4: SAR + EMA Direction
- Determine trend using 50 EMA
- Price above 50 EMA: only take SAR buy signals
- Price below 50 EMA: only take SAR sell signals
- Exit when SAR flips
Optimizing SAR Settings
| Setting | AF Start | AF Max | Best For |
|---|---|---|---|
| Standard | 0.02 | 0.20 | Daily charts, swing trading |
| Sensitive | 0.03 | 0.30 | Day trading, faster signals |
| Conservative | 0.01 | 0.10 | Position trading, wider stops |
Higher acceleration factor = tighter trailing stop = more frequent reversals. Lower AF = wider stop = fewer but larger moves captured.
SAR on Different Timeframes
- 5-minute chart: Use higher AF (0.03-0.04) for quicker signals
- Daily chart: Standard AF (0.02) works well
- Weekly chart: Lower AF (0.01) to capture bigger moves
SAR Strengths
- Automatic trailing stop: No need to manually calculate stop levels
- Visual simplicity: Dots above or below price instantly show the trend
- Systematic: Clear buy/sell rules with no ambiguity
- Works in trends: Captures large trending moves effectively
SAR Weaknesses
- Whipsaws in ranges: The biggest drawback. SAR flips constantly in sideways markets.
- Lagging at reversals: The first few dots after a flip are often too close to price
- No volume consideration: Ignores volume, which can confirm or deny signals
Combining SAR with Other Indicators
SAR + Bollinger Bands
- Use Bollinger Bands to identify ranging versus trending conditions
- Trade SAR signals only when price is outside the Bollinger Bands (trending)
SAR + RSI
- Buy on SAR flip bullish when RSI is rising from below 50
- Sell on SAR flip bearish when RSI is falling from above 50
SAR + MACD
- SAR flip + MACD crossover in the same direction = strong signal
- If SAR flips but MACD disagrees, stay cautious
Practical SAR System
Rules:
- ADX must be above 25 (trend exists)
- SAR dots flip from above to below price (buy) or below to above (sell)
- Price is on the correct side of the 200 EMA
- Enter at the next candle open after the flip
- Stop loss: SAR dot level (updates each candle)
- Exit: When SAR flips or price hits the updated SAR stop
Key Takeaways
- Parabolic SAR provides automatic trend signals and trailing stops
- Best used as a trailing stop tool rather than a standalone entry signal
- Combine with ADX or trend filters to avoid whipsaws in ranging markets
- Adjust the acceleration factor based on your timeframe and trading style
- Practice with simulated trading to understand SAR behavior in different conditions
