Pairs Trading in Indian Markets: Nifty Bank Stocks

Pairs trading is a market-neutral strategy that involves simultaneously going long one stock and short another, profiting from the convergence of their price ratio.

Why Bank Stocks?

Indian banking stocks in the Nifty Bank index are ideal for pairs trading because:

  • They're driven by similar macroeconomic factors (interest rates, credit growth)
  • High correlation during normal markets
  • Sufficient liquidity for execution
  • Regulatory changes affect them similarly

Strategy Implementation

Step 1: Pair Selection

Using cointegration tests (Engle-Granger or Johansen) to find pairs:

  • HDFCBANK-ICICIBANK: Strong cointegration (p-value < 0.01)
  • SBIN-BANKBARODA: Moderate cointegration among PSU banks
  • KOTAKBANK-HDFCBANK: Private sector bank pair

Step 2: Calculate the Spread

Spread = log(Price_A) - beta * log(Price_B)

Where beta is the cointegration coefficient from OLS regression.

Step 3: Z-Score for Entry/Exit

  • Entry: Z-score > 2 (sell A, buy B) or Z-score < -2 (buy A, sell B)
  • Exit: Z-score crosses 0 (spread reverts to mean)
  • Stop-loss: Z-score > 3 (spread diverged too far)

Practical Considerations for Indian Markets

  1. F&O availability: Both stocks need futures/options for shorting
  2. Transaction costs: STT, brokerage, slippage eat into small edges
  3. Lot sizes: F&O lot sizes create minimum position requirements
  4. Corporate actions: Stock splits, dividends can affect the spread
  5. Regime changes: Pairs can decouple during banking crises or policy changes

Risk Management

  • Maximum 5% of capital per pair
  • Stop-loss at 3-sigma spread divergence
  • Monthly revalidation of cointegration relationship
  • Avoid pairs during earnings season
