OBV Indicator: On-Balance Volume Trading Strategy
On-Balance Volume (OBV) is a momentum indicator that uses volume flow to predict changes in stock price. Developed by Joe Granville in 1963, OBV is based on the principle that volume precedes price.
How OBV Works
The calculation is simple:
- If today's close > yesterday's close: OBV = Previous OBV + Today's Volume
- If today's close < yesterday's close: OBV = Previous OBV - Today's Volume
- If today's close = yesterday's close: OBV = Previous OBV
The absolute OBV value does not matter. What matters is the direction and trend of the OBV line.
Why OBV Matters
OBV reveals the relationship between volume and price:
- Rising OBV + Rising Price: Uptrend is confirmed by volume (healthy trend)
- Rising OBV + Flat/Falling Price: Smart money accumulating (bullish divergence)
- Falling OBV + Rising Price: Distribution happening (bearish divergence)
- Falling OBV + Falling Price: Downtrend confirmed (healthy decline)
OBV Trading Strategies
Strategy 1: OBV Divergence
The most powerful OBV signal:
Bullish Divergence:
- Price makes a lower low
- OBV makes a higher low
- This means volume is flowing in on up days despite lower prices
- Smart money is accumulating
- Buy when price confirms with a higher high
Bearish Divergence:
- Price makes a higher high
- OBV makes a lower high
- Volume is flowing out despite higher prices
- Smart money is distributing
- Sell when price confirms with a lower low
Strategy 2: OBV Trend Confirmation
Use OBV to confirm price trends:
- Apply a 20-period SMA to the OBV line
- OBV above its SMA = volume confirms bullish momentum
- OBV below its SMA = volume confirms bearish momentum
- Only take long trades when OBV is above its SMA
- Only take short trades when OBV is below its SMA
Strategy 3: OBV Breakout Confirmation
When price breaks out of a consolidation:
- Price breaks above resistance
- Check if OBV is also breaking above its own resistance (draw trendlines on OBV)
- If OBV confirms, the breakout is more likely to follow through

- RSI identifies overbought/oversold conditions
- OBV confirms whether volume supports the price level

- Daily OBV: Best for swing trading analysis
- Weekly OBV: Shows long-term institutional accumulation/distribution
- Intraday OBV: Less reliable due to noise; use with VWAP instead

Draw trendlines directly on the OBV chart:
- OBV trendline break can precede price trendline breaks
- Provides early warning of trend changes
OBV at Support/Resistance
- OBV rising as price approaches key support = likely bounce

Limitations of OBV
- Does not account for volume magnitude: A day with 10 million shares up gets the same treatment as a day with 1 million shares up
