ADX Indicator Strategy: Measure Trend Strength

The Average Directional Index (ADX) is unique among technical indicators because it measures trend strength without indicating trend direction. Developed by J. Welles Wilder, ADX helps traders determine whether a market is trending or ranging.

Understanding ADX Components

The ADX system has three components:

  • ADX Line: Measures trend strength (0-100)
  • +DI (Positive Directional Indicator): Measures upward price movement
  • -DI (Negative Directional Indicator): Measures downward price movement

ADX Levels Interpretation

ADX Value Trend Strength Trading Approach
0-20 Weak/no trend Use range strategies (RSI, Bollinger)
20-25 Emerging trend Prepare for trend entries
25-50 Strong trend Use trend strategies (MACD, SMA)

ADX Trading Strategies

Strategy 1: DI Crossover with ADX Filter

The primary trading strategy:

  • Buy: +DI crosses above -DI AND ADX is above 20 (trend exists)
  • Sell: -DI crosses above +DI AND ADX is above 20
  • If ADX is below 20, skip all signals (market is ranging)

Strategy 2: ADX Rising + Trend Direction

A rising ADX means the trend is strengthening regardless of direction:

  1. ADX rises above 25 (strong trend established)
  2. If +DI > -DI, the trend is up. Buy.
  3. If -DI > +DI, the trend is down. Sell.
  4. Exit when ADX starts falling (trend weakening)

Strategy 3: ADX as a Strategy Selector

Use ADX to decide which strategy to apply:

  • ADX below 20: Apply mean-reversion strategies (RSI overbought/oversold, Bollinger Bands bounce)
  • ADX above 25: Apply trend-following strategies (MACD crossover, SMA crossover, Supertrend)
  • ADX falling from above 40: Take profits on trend trades; the trend is weakening

This meta-strategy approach is one of the most sophisticated uses of ADX.

Strategy 4: ADX Breakout Strategy

  1. ADX has been below 20 for several days (dormant market)
  2. ADX starts rising sharply above 20
  3. Enter in the direction indicated by DI (whichever DI is on top)
  4. This catches the beginning of new trends

Combining ADX with Other Indicators

ADX + Moving Averages

  • Use ADX to confirm moving average crossover signals
  • Only trade SMA/EMA crossovers when ADX > 25
  • This eliminates whipsaw signals in ranging markets

ADX + RSI

  • When ADX < 20: Trade RSI overbought/oversold signals freely
  • When ADX > 25: Ignore RSI overbought signals in uptrends (RSI stays elevated)
  • When ADX > 25: Use RSI pullbacks to 40-50 as entry points in the trend direction

ADX + MACD

  • When ADX is rising and > 25: MACD crossovers are highly reliable
  • When ADX is falling: MACD crossovers are likely to be whipsaws
  • Combined, ADX filters out 40-50% of false MACD signals

Optimal ADX Settings

The standard period is 14, which works well for most applications:

  • 7 period: More responsive, for intraday trading
  • 14 period: Standard, for swing trading
  • 20 period: Smoother, for position trading and weekly charts

Trading ADX on Indian Markets

ADX is particularly useful for NIFTY and BANKNIFTY:

  • NIFTY trends develop when ADX rises above 25-30
  • During expiry weeks, ADX often drops below 20 (range-bound action)
  • Use weekly ADX to identify major trends in NIFTY; then trade daily signals

Common ADX Mistakes

  1. Using ADX for direction: ADX only shows strength; use +DI/-DI or other indicators for direction
  2. Expecting ADX to reach 100: Readings above 50 are already extremely strong
  3. Ignoring falling ADX: A falling ADX does not mean reversal; it means the trend is weakening
  4. Using DI crossovers without ADX filter: DI crossovers in range-bound markets are unreliable

ADX Trading System Example

Rules:

  1. ADX must be above 25 and rising
  2. +DI must be above -DI (for longs)
  3. MACD must be above zero (trend confirmation)
  4. Enter on a pullback to the 21 EMA
  5. Stop loss below the recent swing low
  6. Exit when ADX drops below 20 or -DI crosses above +DI
